How to Trade Penny Stocks

There are many ways that people trade penny stocks, but 90% of the people lose money trading penny stocks or any other kind of stocks. The most common reason why these people failed is because they don’t take the time to learn how the market works. Instead, they rely on tips from gurus or friends. When they are told that a stock is hot, they jump right in without doing any research on their own.

To learn how to trade penny stocks, you must learn that trading is a business, not a habit. In any business, you need to learn how it operates before you can make any money, and you work hard so that it doesn’t fail. Same thing with penny stocks, you cannot be lazy and expect to get rich with one hot stock. You need to learn how penny stocks works before you can trade and make money. Before we go any further, you should understand that penny stock is not for everyone. There are risk involved just like a business where it requires initial capital and it may fail or even bankrupt. Therefore, you should only trade with the money that you can afford to lose.

Penny Stocks for Dummies

There are two main types of penny stocks, Over-The-Counter (OTC) penny stocks and penny stocks that are traded on regular stock exchanges like NASDAQ and NYSE. We will focus on penny stocks on NASDAQ and NYSE. OTC stocks are too risky in my opinion.

Let’s start with the basic about trading penny stocks. Trading is different than investing because basically we are speculating. To improve our odds of winning, we must follow some rules and strategies. Investing requires you to do research on company fundamentals, buy and hold for a long period of time whereas trading requires you to study technical analysis and chart patterns to predict how the stock will perform in the short term.

How to buy penny stocks

Let’s now learn what technical analysis and chart patterns are because that’s what we will use to trade penny stocks. Technical analysis is a way for traders to predict the short term movement of stock price based on historical patterns. It is the study of past market data, primarily price and volume. Over the years, traders develop many different technical indicators that are directly or indirectly derive from stock price and volume. They used these technical indicators to find trade setups. The reason technical analysis works is because of human minds and psychology don’t change and they always act the same when they experience greed and fear.

Price Analysis

Let’s say a stock XYZ is trading in the range of $4 – $5 for the past couple of months. It is safe to assume that $4 is the support and $5 is the resistance. So the next time the stock is trading around $4, you would want to buy it and trying to sell it when the stock approaches $5. This is the simplest form of technical analysis.

Volume Analysis

Volume is the second most important indicator in technical analysis. Let’s say the XYZ stock in our previous example breaks out of $5 one day and trades at $5.1 or higher. When a stock breaks out, it is usually a good sign that it can go much higher. However, when the break out happens with low volume, there is a high chance of a false break out. That means that XYZ will soon fall back below $5 and continue to trade in the range of $4-$5. On the other hand, if the break out happens with strong volume, there is a good chance the stock will go higher and trades above $5. When that happens, the $5 level will become the new support.

Same logic applies if XYZ stock trades below $4. When the volume is low when the stock goes below $4, there is a good chance the stock will recover and trades above $4 again. However, if the volume is strong when it drop under $4, there is a good chance that the stock will continue to decline.

I will not discuss these technical indicators and chart patterns in details here, but I will explain each one and how to use them in the future. Please don’t freak out as you don’t need to learn all these technical indicators to trade penny stocks. You only need to learn a few and stick with them. Technical analysis is only part of the equation to trade successfully. The other part is the mind set and discipline which in mind opinion is much more important than technical analysis itself.

Trading Psychology

Like I said, trading psychology and discipline are critical if you are planning to trade penny stocks for a living. You have to know that technical analysis only helps you make a prediction on stocks, but it is not a fortune teller. If it were, nobody will be working anymore as everyone will start trading. It can go wrong from time to time and you don’t want to rely primary on technical analysis to trade. It is a lesson that I learn after thousands of dollars loss in trading penny stocks. I learn it the hard way.

Trading Discipline

That’s when discipline comes in. You need to develop the discipline to follow your rules when trading with penny stocks. You must not let your ego get in the way when you trade. For example, it feels and looks good when you buy a penny stock and it goes up 100% in a few days. But what are the odds of that happening? You might argue that you see penny stocks double and triple in a short period all the time, and that’s the whole point of penny stocks, isn’t it? While it is true that a lot of penny stocks double and triple, what most people don’t realize is that these same penny stocks can go down 50% or even 100% a few days later. To make a 100% gain on one trade requires you to buy in the right time at the right place and sell at the right time. To do this consistently is just not possible. Instead, you can aim for smaller gains such as 5%-20% on each stock because it is much easier for a penny stock to go up 5% or 10%. You will need to have an exit plan before you buy a stock. You can set a target price and a stop loss strategy because there is a chance the trade might not end up like you wanted to.

Sometimes, the best strategy is to ride the trend when a stock is going your way. However, you must have the discipline to sell it if it falls back to your original target price.

For example, your target is 5% on a stock, and the stock is going up with strong volume and pass your target price. You decided to hold a little longer, and the stock keeps going and you are at a 10% profit. Then the stock starts pulling back and hit your original 5% level, you should sell it. Many beginners are kicking themselves now for not selling it for the 10% profit, so they wait and hope the stock will go back up to the 10% level. Often, the stock just keeps going down until they can’t hold it anymore, so they sell for a big loss. That’s how most beginners turn a winning trade into a losing one.

You must keep in mind that the goal of trading penny stocks is not to get rich overnight, but to get rich gradually by improving and learning. A lot of people get wash away because they are trying to make a 50% gain on every stock. They might get lucky sometimes, but eventually they will lose all or most of the money on a single trade.

Penny Stock Book

There are many good books written about swing trading and investing, but only a few good books on penny stocks. The one penny stock book that I recommended is Penny Stocks For Dummies

Penny Stocks For Dummies is a good introductory book to penny stock investing. You will learn how penny stocks works and how to invest in them for the long term. The dummies books are easy to read and are very beginner friendly, this penny stock book is no exception. You will learn how tiny shares are defined and how they’re different than large companies. Of course, you will learn how to find undiscovered quality penny stocks, ways to identify growth stocks, and learn the fundamentals of potential investments. You will also learn the tools that you need to make good investments.

Penny Stock Screener

When trading penny stocks, it is important that you have a stock screener that can find you stocks to watch quickly. You want to focus all your attention on your stocks and learning rather than spending  a lot time finding stocks manually.

A good stock screener allows you to scan the stock market and find stocks that match your trading criteria quickly. Your trading criteria will likely be based on technical analysis and chart patterns. By using a stock screener, you narrow down your penny stock watchlist to only a few stocks rather than hundreds of them.

Here is a list of trading setups that I use when I search for penny stocks.

1. Price Screener – Since I’m only interested in penny stocks, I need to be able to scan for stocks base on price. I want to only find stocks that are trading under $5.

2. Volume Screener – Volume is an extremely important indicator in technical analysis and penny stock trading. The more trading volume of a stock, the stronger the signal. I only trade penny stocks with a daily volume of at least 1,000,000. The problem with low volume stocks is sometimes it is hard to find a seller when you want to sell your stocks and you end up paying a big slippage fee. Also, more volume indicates that there are a lot people interested in the stock and constantly trading, and technical analysis and chart pattern work better.

3. Candlestick Patterns – Candlestick patterns are powerful charting techniques that you can use to find trade setups. It is originally from Japan and now widely used by traders around the world. My favorite candlestick patterns are Bullish Engulfing and the Doji pattern.

4. MACD Indicator – MACD is a popular technical indicator and when MACD crossover, it generates a buying signal.

5. RSI Indicator – I use RSI to find stocks that are oversold and overbought

There are many more other technical indicators and chart patterns that you can use for finding trade setups. You should experience with all the different indicators and see what works the best for you.

Best Stock Screener

I’ve used a couple of stock screeners and found stock-screener.org to work the best for me. The stock screener is free and you can search for various technical indicators. I use the “gap up screener” to search for break out stocks. I usually combine it with the “unusual Volume screener” to find stocks that are in a strong trend with abnormal volume.

I also use the RSI screener to find oversold stocks that are often trading at support level. This allows me to jump on a trend early. Moving average crossovers and MACD crossovers are also on my screening list.

I usually use 3-4 technical indicators on my search for penny stocks. You should not rely on a single indicator because there it is less powerful and less accurate. You also don’t want to use too many indicators because each indicator may generate conflicting signals and you end up not finding any stocks to trade.

I recommend that you test it out and find out for yourself which technical indicators work the best for you and stick with them. Remember, technical indicators are only one part of the equation to trade successfully. The other part is discipline and you need to develop a set of rules that you can follow every time you trade. If you are just starting out, you can start by paper trading so that you don’t lose any money while learning how the stock market works.

You can also download the penny stock app if you own an android phone. The app gives you access to daily top penny stock gainers as well as the top penny stock losers. You can also search by price and volume. It is pretty handy and free. All you need is an internet connection, and you are set to go.

Penny Stocks To Watch

This blog is dedicated to teach you how to trade penny stocks. I will post my latest penny stock picks on the main page.

Here’s one penny stocks that I’m watching this week, I will continue to watch it next week and might trade it if I see signs of recovery for this stock. I will discuss my trading strategy later in this post but before we go any further, let’s define what a penny stock is.

What are penny stocks

There are a few different type of penny stocks. Many people consider any stock under $5 as penny stocks where as some consider a penny stocks has to be under $2. These penny stocks are traded on the NASDAQ, NYSE or the AMEX exchange. The other kind of penny stocks are called OTC and Pink Sheet penny stocks where they are traded Over-The-Counter and are extremely risky to trade with. I don’t trade OTC stocks, I only trade penny stocks that are listed on the NASDAQ, NYSE and AMEX exchange. Most of the penny stocks that I’m trading with are under $5.

How to trade penny stocks

Please be aware that there is a difference between trading penny stocks and investing in penny stocks. Investing in penny stocks involves studying a company’s fundamental such as it’s financial statements, products, competitors, leaderships and so on. You are trying to find a valuable company that you can buy and hold for a long period of time, usually over one year.

Most of the penny stocks are cheap for a reason. They are either crappy companies or companies that used to do well, but facing temporary problems. Many of these companies wouldn’t even exists after a few years. The odds of trying to find the next Microsoft from these penny stocks is against you.

On the other hand, trading penny stocks does not care about these fundamental data. We only care about how a stock chart looks like and we buy and sell stocks based on technical analysis. The holding period is much shorter from a few minutes to a few days. The goal is to try to make a profit quickly while reducing risks by not holding a stock for a long time. It is much easier for a penny stock to double or even triple than a stock that is trading at $100 per share. However, the risk is also much higher and most people failed because they don’t take the time to learn how the market works. They trade based on greed, fear and trading tips from gurus instead of learning and improving. Trading takes a lot of discipline, patience, and learning.

Penny stock strategy

Let’s go over the stock ZQK on my watchlist. The stock has been beaten down badly, and it is approaching the previous low or “support” at $0.51. It is currently trading at $0.55. For the stock to go down to $0.51, there is about a 7% risk. If the stock trades above this level next week, there is a chance that the stock might bounce back for a short period of time and I want to take advantage of this bounce back. If the stock continues to go down next week, I will wait and see if the stock breaks the support, if it does, I will not trade it. On the hand, if the stock goes up with strong volume, I will buy the stock and the goal is to make a 5% profit on this one.

Many beginner traders make the mistake of not having an exit plan when they enter a trade. They are going for maximum profit but usually they end up making a winning trade a loser. Here’s what usually happens, assume the stock ZQK does go up next week and a beginner trader makes a nice 10% profit, but he gets greedy and keeps holding the stock hoping for more. Imagine if the stock now drops 5%, the beginner trader starts to regret, and he’s telling himself as soon as the stock goes back up to 10%, he would sell. Unfortunately, many times, the stock never go up again and continues to drop, the beginner’s pain gets bigger and bigger until the fear comes in and sell his stock on a huge loss.

When I first started to trade, I made this kind of mistakes and learn it the hard way. I learn that nobody can predict and time a trade perfectly. Your goal is not to look good, but to perform consistently on your trades. It is much better to have a 5% gain of something than 100% of nothing. You might have a different exist plan, a different target price, that’s fine. The point I’m trying to make is that you need an exit plan before you enter a trade. Discipline is everything in trading penny stocks or any other type of stocks. I will make a more detailed post on this subject in the near future.
